Functionality I deeply want: the ability for smart contracts to take action based on certain onchain events

For example: if wallet A sends ETH to wallet B, smart contract does X

Is this possible today / is anyone working on this?

It's called event based smart contracts,  basically allowing smart contracts to subscribe to on chain events

I think there have been attempts, but the issue is that it introduces a lot of complexity to the VM

Getting it in L1 will be impossible, but having it as part of an L2 derivation function has been discussed: it seems fairly easy to modify the OP stack to act based on L1 events besides “deposits” (which can be arbitrary messages) to the bridge.
