Differences in interest rates between the U.S. and Japan create a favorable environment for carry trade, which affects exchange rates and capital flows. The US Federal Reserve has been raising rates to fight inflation and strengthen the economy, making US assets more attractive. While the Bank of Japan has kept rates low or negative to stimulate economic growth. This has led to a weaker yen, which has boosted Japanese exports but also raised the cost of imports, creating inflationary risks.
