Is Ethereum's new problem that too much ETH will be staked? I don't appreciate the implications. Anyone willing to clarify? We currently have 25% of ETH staked.

Good news: ETH is divisible down to 18 decimal places. So as more gets locked up and the price increases, we can just use really, really tiny bits of ETH to transact with. 😀

The bad implications are that a LST would "win" and control a major portion of the stake, thus ruling over the entire chain.

Essentially a 51% attack, or at least risk of such an attack. LSTs are not expected to act malicious. But the network should not put itself in that position of risk in the first place.
